Basic Question: Can DNS-323 run apps?

I am trying to get my xBox 360 to show files from my DNS-323 and I see user's discussing twonkymedia, they seem to say that it is "on the DNS-323".  Is it truly installed on the unit, and if so how?

Yes the apps can be installed on the 323.
you can use a feature called fun_plug which can be used to allow telnet to the unit. 

The common one to use is Fonz Fun Plug (FFP).

The DNS-323 runs linux within the confines of limited CPU horsepower and small ram memory (64 Megs).  That said, yes - via fun_plug, you can gain full access to the operating system and extend it with additional software. More can be found at: http://wiki.dns323.info/

You can of course go overboard and run all kinds of APPs on the DNS.  But you can have performance issues due to the limited memory available. Even so, its fun to experiment. :)
